There has to be other options available - I have included 5 wall niches in my house design and they all need lighting for full effect !! Any ideas..... ?....... or hopefully I have been misinformed !! If you install downlights with a hood then you can use the manufacturers clearances. ie. Fireguard only require 25mm clearance. But dont just by any hood. The Wiring Rules require that, unless the protective hood is specially designed and certified by the manufacturer with specific installation instructions for use in close proximity to combustible materials, it must be installed with the default clearances - ie. 200mm. I learnt the hard way about the hoods - I put some cheapy aluminium ones in my roof - as I was installing them I went back to the first one I did a few minutes prior, to find it was emitting more heat than just the uncovered globe on it's own. While the globe itself might be very very hot, the aluminium attracts the heat and slowly dissipates it. The cover was too hot to touch, and I wasn't game to leave the ceiling insulation as close as I had before, so moved it away again. As it was a no-name product (even though from a major electrical wholesaler) I doubt there would be any spec's on it (now that I've been reminded, I will try and track down some spec's). My solution for the wall cutout (servery) was to use a slimline under-cabinet 10w halogen. Perfect for leaving on for ambient light and trips to the kitchen to make the wife a cuppa... Only I'll be replacing it with a 4W LED soon (to save even more power, but from 10W down to 4W isn't much saving ).
